Uhm, the character in the back is blurred, right? Just get the topmost level of your character and blur it, maybe turn on "allow animated layer effects" first if you want to animate that blur.

I've never known the blur not to work. You have blurred several elements of the scene, including parts of the background. I imagine you are going for a focus pull from the character in the front to the guy at the back? Just go to the Group folder that your front guy is in (or top level he is in as Slowtiger says) and blur it. Check the keys to make sure you don't have one set to not blur immediatlely after one to blur or something. It does work without doubt so something is set wrong somewhere.
